Why do people do ESG investing?
Investors increasingly believe companies that perform well on ESG are less risky, better positioned for the long term and better prepared for uncertainty. Companies that realign to the stakeholder capitalism agenda may have a competitive advantage over those that try to return to business as usual.
They address global challenges, including poverty, inequality, climate change, environmental degradation, and peace and justice, and are intended to be achieved by 2030. Sustainable or Environmental, Social and Governance (ESG) investing considers factors beyond traditional financial analysis.
ESG also helps investors to steer clear of potential financial risks linked to poor environmental or societal practices. How can ESG benefit business? ESG can help businesses to manage potential operational, regulatory, and reputational risks to ensure long-term resilience and success.
Risk Mitigation: Engaging with stakeholders helps companies identify potential ESG risks and issues before they become significant problems. This proactive approach can help mitigate risks related to reputation, legal compliance, and social conflicts.
And while ESG investors skew younger, the difference is not all that great: 27% of Millennials say they are invested in ESG, but so do 20% of Generation X and 18% of Baby Boomers. Millennials may have been among the early adopters, but older investors are now warming up to ESG.
ESG investing focuses on companies that follow positive environmental, social, and governance principles. Investors are increasingly eager to align their portfolios with ESG-related companies and fund providers, making it an area of growth with positive effects on society and the environment.
“Consumers are indeed backing their stated ESG preferences with their purchasing behavior,” the report reads. “Over the past five years, products making ESG-related claims accounted for 56% of all growth—about 18% more than would have been expected given their standing at the beginning of the… period.”
One of the biggest criticisms of ESG is that it perpetuates what it was partly designed to stop – greenwashing.
Pros | Cons |
---|---|
Can help investors diversify their portfolio | ESG funds may carry higher than average expense ratios |
May reduce portfolio risk | ESG investing is still a fairly new concept and there isn't a ton of reporting on performance |
However, there are also some cons to ESG investing. First, ESG funds may carry higher-than-average expense ratios. This is because ESG investing requires more research and due diligence, which can be costly. Second, ESG investing can be subjective.
Does ESG Investing make a difference?
So, yes, ESG does actually create serious, measurable good. And while you may not be able to get a dollar-to-net-impact metric just yet, that doesn't mean that ESG isn't worth investing in.
About a 4 minute read. Kroll analyzed data on over 13K companies across industries and found that those with better ESG ratings outperformed their peers with lower ratings; globally, ESG leaders had annual returns of 12.9% vs 8.6% for laggards.
- Reduce waste.
- Communicate efforts to reduce carbon emissions.
- Increase usage of renewable energy.
- Educate about climate change.
ESG means using Environmental, Social and Governance factors to assess the sustainability of companies and countries. These three factors are seen as best embodying the three major challenges facing corporations and wider society, now encompassing climate change, human rights and adherence to laws.
Successful companies are implementing ESG strategies that increase financial, societal, and environmental impact as well as ensure long-term competitiveness.
It refers to a set of metrics used to measure an organization's environmental and social impact and has become increasingly important in investment decision-making over the years. But while the term ESG was first coined in 2004 by the United Nations Global Compact, the concept has been around for much longer.
- Environmental – this has to do with an organisation's impact on the planet.
- Social – this has to do with the impact an organisation has on people, including staff and customers and the community.
- Governance – this has to do with how an organisation is governed. Is it governed transparently?
Nobody “owns” ESG today, since responsibility for ESG spans the entire enterprise and no individual can make ESG happen on their own. While a leader can set a vision and strategy, only a cross-functional team can deliver it.
In our view, one option is for ESG reporting responsibility to live in controllership but as a business partner to the sustainability area. There are regulations (for example, a 10-K for a public company) that controllership owns, but as regulations are increasing, voluntarily reporting and requests are, too.
The business community is experiencing significant shifts around ESG priorities driven not just by Covid-19 but also by the economic downturn, social unrest and extreme weather events. “For consumers, ESG issues are influencing what companies they work for, buy from and invest in.
Is ESG investing ethical?
ESG investing reflects an approach to ethical decision making known as the common good framework.
Companies with a low ESG score are thought to have the worst environmental, social, and governance impacts. Undesirable ESG scores have also been linked to rising poverty levels in the communities where the firm operates, as well as poor employee mental health.
Republican politicians have criticized ESG because they say they consider it an effort to use financial tools for the purpose of advancing liberal political goals.
ESG remains a fatally flawed investment paradigm. It is premised upon unreliable data and the dangerous, highly misleading idea that tilting away from certain shares or bonds will fundamentally alter corporate behavior, improve risk-adjusted returns, and result in better social and environmental outcomes.
In its basic form, greenwashing uses manipulation and misinformation to garner consumer confidence around a company's environmental, social or governance (ESG) claims.
