Just as with individual securities, when you sell shares of a mutual fund or ETF (exchange-traded fund) for a profit, you'll owe taxes on that "realized gain." But you may also owe taxes if the fund realizes a gain by selling a security for more than the original purchase price—even if you haven't sold any shares.
Distributions and your taxes
If you hold shares in a taxable account, you are required to pay taxes on mutual fund distributions, whether the distributions are paid out in cash or reinvested in additional shares.
Mutual funds are not tax-free except for ELSS (equity-linked savings schemes or tax-saving funds) and some retirement funds. As per the Income Tax Act, under Section 80C, you can claim a deduction of up to Rs. 1.5 lakh for investments made in ELSS and can save taxes up to Rs. 46,800.
You will get a tax deduction of up to Rs 1.5 lakh under Section 80C of the Income Tax Act. a. ELSS funds are the only tax-saving funds within the Rs 1.5 lakh limit which has the additional advantage of giving equity-linked returns.
The only way to avoid receiving, and paying taxes on, a fund's capital gain distribution is to sell the entire position before the record date.
If you sell a mutual fund investment and the proceeds exceed your adjusted cost base, you realize a capital gain. Realized capital gains must be reported for tax purposes in the year of sale. Capital gains are also taxed more favourably than interest, dividend and foreign income.
You're allowed to sell your mutual fund holdings at any time after buying shares. But there may be consequences based on the type of mutual fund you own. For instance, some fund companies charge an early redemption fee if you sell your shares before a prescribed period of time.
Mutual funds are not taxed twice. However, some investors may mistakenly pay taxes twice on some distributions. For example, if a mutual fund reinvests dividends into the fund, an investor still needs to pay taxes on those dividends.
Is there a penalty for cashing out mutual funds?
You can generally withdraw money from a mutual fund at any time without penalty. However, if the mutual fund is held in a tax-advantaged account like an IRA, you may face early withdrawal penalties, depending on the type of account and your age at the time.
As you can see, most filers will pay either 0% or 15% in capital gains tax when selling a mutual fund. But it is possible, your income will warrant a 20% capital gain. In any case, long-term capital gains taxes are typically less of a tax burden than paying ordinary income tax.
This tax is applied to the profit, or capital gain, made from selling assets like stocks, bonds, property and precious metals. It is generally paid when your taxes are filed for the given tax year, not immediately upon selling an asset.
Long-term capital gain = Final Sale Price - (indexed cost of acquisition + indexed cost of improvement + cost of transfer), where the indexed cost of acquisition equals the cost of acquisition x cost inflation index of transfer/cost inflation index of acquisition.
You may have to pay capital gains tax on stocks sold for a profit. Any profit you make from selling a stock is taxable at either 0%, 15% or 20% if you held the shares for more than a year. If you held the shares for a year or less, you'll be taxed at your ordinary tax rate.
Investors can switch mutual funds without selling their shares and paying capital gains taxes, which allows them to change their investment approach. A switch fund investment organisation takes money from several investors and buys equities, bonds, and short-term debt.
Very active mutual funds also tend to have higher expense ratios, or the amount of money the fund charges each year to maintain itself and cover administrative and operating costs. Though this does not have a huge impact on your yearly taxes, it can be a substantial drain on your finances.
An ELSS is a mutual fund class that offers tax deductions under Section 80C of the Income Tax Act, 1961. To check if a fund is an ELSS or not, you need to check for its details on the fund house's website. If you are investing via a third party, the same information will also be available on their website.
Some investors also may consider selling fund shares before a distribution to avoid the tax due. If the investor had gains on the shares at the time of the sale, the realized gains would be taxable in the year the shares were sold.
However, if you have noticed significantly poor performance over the last two or more years, it may be time to cut your losses and move on. To help your decision, compare the fund's performance to a suitable benchmark or to similar funds. Exceptionally poor comparative performance should be a signal to sell the fund.
Can I sell mutual funds anytime?
You can enter an order to buy or sell mutual fund shares at any time, but your trade won't be executed until the closing of the current trading session or the next trading session if you place your order after hours.
Selling mutual fund shares
Mutual fund shares are sold the same way that they're bought: either through the fund company directly or through your broker. You'll receive the next available net asset value as your price for each share sold. You'll also have to pay any applicable fees or charges.
You may want to sell a mutual fund if it is massively outperforming its benchmark. Other reasons to sell include "style drift," you need to rebalance your portfolio or your risk tolerance has changed. The final reason to sell mutual funds is if there are cheaper options available.
When your mutual fund has a significant capital loss, while other holdings incur capital gains, it might be time to sell. In such a case, if you sell the fund, you'll be able to secure a capital loss on your tax return. That loss can offset realized capital gains and ultimately lower your tax bill.
